When I first played the old Pokemon Red/Blue games, I always thought that Seaking looked like a slab of ham with a single eye on the front (the flat part of the ham) and a horn coming out awkwardly: PHTHTHBHBHTHTHBH BWAAHAHAHAHA

I always thought the <y> was a <p>. I always thought it was spelled "Disnep" (despite knowing the correct pronunciation; the name was foreign, after all).

Not pixelated but related. I always thought the D in Disney was a backwards G. So did I. We hade a Disney movie poster in our bedroom (shared with my brother) and it confused me every night, since it's called Disney... but there's a G-looking character.

I didn't think it looked all that strange when I was playing, but then again, I was too busy avoiding his attacks to look closely at the pixel art.

I was playing Sonic 2 again (yes, I do still have a Genesis) and I was reminded of something: Those things on the bottom of the screen always looked like hot dogs to me. I think they're supposed to be something pinball-related since you bounce off of them, but as a kid I always thought they were changing colour because you were cooking them or something. Oh, also, another thing I noticed more recently. In the Oil Ocean boss, Robotnik turns his head a bit before he descends. I think it's just supposed to be his chin (and it looks like it if you blow the sprite up a little) but, man... He looks positively jolly, as if he's making a :D face.
